How do you set up a wordpress blog so that you can invite a guest to post on it?

Is it possible to give them a login so that they could post an entry whenever they felt like it?

What sort of reward can you give people who do a guest post?

You may give them a login and assign to one of the following:
Contributor – may write and submit for review.
Author – may write and publish.

A link to their site worked good before. But these days it will not attract too many quality postings unless your blog is very popular. Money rewards or expensive prizes probably the best.

Assigning login is possible, I don't know about other ways for guest posting.

Long time ago I shortly worked for a guy who had blog setup where people would ask him sales or tech questions related to his business, and instead of replying by email, he posted Q&A on blog where possible.

The problem is to get guests to post something UNIQUE and not some section of their website hacked out or an active they just finished posting in 10,000 other places they could.

Yeah well I wouldn't just be allowing any old person to post I was thinking more along the lines of members whose opinions I value and trust ;)

Ummm ... Try to find some plugins, I will find some and if useful enough, will post a link to it here.

EDIT: Please check this plugin, hopefully this is the one you need ...
